## 1. Fundamentals

### 1.1 What the Lightning Network Is

The Lightning Network (LN) is a Layer 2 payment protocol built on top of Bitcoin. It was first proposed by Joseph Poon and Thaddeus Dryja in a January 2016 whitepaper, deployed on mainnet in 2018, and remains Bitcoin's most widely adopted Layer 2 as of 2026. Its core value proposition: move the overwhelming majority of high-frequency, low-value transactions off-chain, settling only the net result on Layer 1.

Bitcoin's base layer processes ~7 transactions per second with 10-minute block times and fees that have ranged from $1 to $60+ during congestion. Lightning enables near-instant settlement (under 0.5 seconds in optimal conditions) at fees so small they are measured in millisatoshis — often less than 1 satoshi (~$0.00098) for a single hop.

### 1.2 Payment Channels: The Core Primitive

A payment channel is a 2-of-2 multisignature Bitcoin address. Two participants lock BTC into this address via a single on-chain "funding transaction." Once the channel is open, they can exchange unlimited off-chain payments by passing each other cryptographically signed commitment transactions that update their balance split — without broadcasting anything to the blockchain.

**Channel lifecycle:**

**Security model:** If one party tries to broadcast an old (favorable to them) channel state, the counterparty has a window to submit a "penalty transaction" that confiscates the cheating party's entire channel balance. This punishment mechanism strongly disincentivizes fraud.

**Liquidity constraint:** The critical limitation of payment channels is liquidity directionality. To send 0.01 BTC to someone, you must have at least 0.01 BTC on your side of a channel. To *receive* 0.01 BTC, your channel counterparty must have 0.01 BTC allocated toward you (called "inbound liquidity"). Managing this balance — ensuring adequate inbound and outbound liquidity — is the primary operational challenge of Lightning node operation.

### 1.3 Hash Time-Locked Contracts (HTLCs): Enabling Multi-Hop Payments

A single payment channel only connects two parties. The network effect of Lightning comes from *routing* payments through chains of channels. HTLCs enable this.

An HTLC is a conditional payment: "I will pay you X satoshis if you can reveal the preimage (secret) to this hash before block height Y. Otherwise, the payment reverts to me after the timelock expires."

**Routing example (Alice → Bob → Carol):**
1. Carol generates a random secret (the preimage) and sends its SHA256 hash to Alice.
2. Alice offers Bob an HTLC: "0.01 BTC if you reveal the preimage of hash H, expiring at block 700,100."
3. Bob offers Carol an HTLC: "0.01 BTC if you reveal the preimage of hash H, expiring at block 700,050." (Note: shorter expiry — each hop gets progressively less time.)
4. Carol reveals the preimage to claim Bob's HTLC.
5. Bob uses the same preimage to claim Alice's HTLC.

**Atomicity guarantee:** Either the full payment succeeds across all hops (every party reveals the preimage in time), or every HTLC expires and refunds its sender. There is no partial payment state — you cannot have Alice pay Bob but Bob fail to pay Carol.

**Privacy via onion routing:** LN uses a Sphinx onion routing protocol similar to Tor. Each routing node can only decrypt its own layer of the payment message, learning which channel forwarded the payment to them and which channel they should forward to next — nothing else. No intermediate node knows the ultimate sender or recipient.

**HTLC limitation — hash correlation:** In the basic HTLC model, the same payment hash is reused across all hops. An adversary controlling two nodes on a payment path can correlate them. This motivated the development of **Point Time-Locked Contracts (PTLCs)**, which use Schnorr/Taproot adaptor signatures to decorrelate each hop. PTLCs require Taproot, which activated in November 2021, and their implementation is ongoing.

### 1.4 Gossip Protocol and Routing

Nodes share network topology via a gossip protocol:
- **Channel announcement:** broadcasts the existence of a new channel
- **Channel update:** communicates fee policies, min/max HTLC sizes, and whether the channel is currently accepting HTLCs in a given direction
- **Node announcement:** publishes contact info and features

Routing nodes maintain a local graph of the network and use modified Dijkstra's algorithm — where "cost" is a weighted combination of advertised fees, channel reliability history, and probability of sufficient liquidity — to find paths for payments. For large payments, **Multi-Part Payments (MPP)** splits the amount across multiple routes, improving success rates and potentially reducing fees.

- This was interpreted as a bullish divergence — the network continued to expand despite price weakness.

**The 2022 anomaly** is crucial to understand: when capacity rose while price fell, it signaled that genuine utility adoption was accelerating independent of speculation. **Opening channels signals:**

**The interpretation problem:** From 2023–2025, channel count fell ~50% while capacity per channel grew ~214%. This looks like contraction on one metric but healthy professionalization on another. Context matters.
